Historically, stocks have provided some of the greatest upside for investment growth that has allowed retirees to help offset the impact of inflation. [continued]…an academic study by Michael Finke, Ph.D., CFP and Wade Pfau, Ph.D., CFA entitled “The Retirement Income Challenge”, their findings suggest that deferred income annuities can actually reduce the cost of funding your retirement.

Their “monte carlo” style study examines 50 thousand different simulations where couples purchase deferred income annuities 20, 10 and 3 years prior to retirement at age 65. The simulations compare an equity and annuity portfolio to a more traditional equity and bond portfolio. The study, sponsored by Northwestern Mutual, found that the overall cost of retirement was less for couples that moved all or a portion of their bond holdings into annuities.

The paper states that “results show that a product which provides lifetime income can lower the cost of funding retirement by softening the financial blow of a long lifetime or poor market returns. Financial professionals creating a retirement income strategy can reduce the expected costs of funding a retirement income by allocating a portion of their client’s investments to a deferred income annuity, particularly if the retiree is worried about investment risk in the near term or running out of money later in life.”

New Academic Research Finds Deferred Income Annuities Reduce Overall Cost of Funding Retirement

Including a deferred income annuity (DIA) in a retirement portfolio helps reduce the cost of funding retirement while also offsetting risk and providing asset allocation flexibility, according to a new academic paper authored by Michael Finke, Professor and Director of Retirement Planning and Living, Texas Tech University and Wade Pfau, Professor of Retirement Income, American College.

Northwestern Mutual partnered with the professors on the paper that found DIAs:

  • Help to mitigate uncertainty and reduce the cost of retirement –The cost of retirement includes the actual cost of generating a given income in retirement in the face of unknown variables such as longevity and asset returns. When a retirement plan allocates a portion of assets to a DIA, the average cost of retirement is reduced by softening the financial blow of a long lifetime or poor market returns by **guaranteeing a portion of retirement income.
  • Allow investors to take on more equity risk – Setting aside assets before retirement to buy a DIA places a portion of the retirement portfolio into a bond-like asset. With a level of income **guaranteed, individuals can then invest the rest of their assets more aggressively while maintaining the same risk profile.

The research also found that innovative new DIA products provide additional value given the low-interest rate environment as they may allow for potential payout increases over time via dividends, while providing protection against inflation and longevity.

Conversely, owning an annuity is like having a never ending supply of gas that can guide you smoothly down the road, eliminating the fear of your car suddenly stalling.

Are we suggesting that all your money should be in annuities? No. Use annuities first to take care of your core income needs including some luxuries that make retirement more enjoyable and then you can allocate the remainder of your assets for further safety or in securities that could lose money but will instead (hopefully) provide you with some “bonuses” that you can use to splurge on additional luxuries or allow you to leave a larger legacy.

Prolonged economic uncertainty and high unemployment have been wreaking havoc on the American retirement dream. Over the last five years, most Americans have suffered losses to their retirement savings and home values, while the rising cost of essentials, such as food, gas and health care, is squeezing many household budgets. This Towers Watson’s analysis examines retirement satisfaction over the last decade, including the cushioning effects of annuities.1

The financial crisis and recession that followed put new emphasis on the value of financial security and the risks of market dependence. While adverse economic conditions have affected all workers, older workers and retirees face additional risks, such as outliving their savings (longevity risk) and having less time to wait for markets to rebound. Annuities protect retirees from longevity risk and establish a floor of income — beyond the modest annuity paid by Social Security — safe from investment losses.

While for some retirees, a substantial portion of retirement wealth is annuitized through defined benefit pension plans, the increasing scarcity of these plans leaves more workers staring down retirement with a 401(k)-style lump sum. Many retirees and older workers are wondering whether to buy an annuity and how much of their savings to annuitize. With 76 million baby boomers making or about to make annuity decisions, the stakes are high for everyone — retirees, policymakers, employers, even taxpayers.

Many Americans consider annuities as illiquid and expensive and thus have avoided them in the past, even as research has shown that the security provided by annuities boosts retirement satisfaction. A 2003 study found that retirees with a higher percentage of annuitized income were happier on a cross-sectional basis and maintained higher levels of satisfaction over time than their less annuitized counterparts.2 A 2005 study found that retirees receiving annuities from defined benefit pensions were happier than those without pensions and those with only a defined contribution plan.3

What if we told you that Social Security is perhaps the ultimate super annuity and for many retirees it will probably be the cornerstone of their retirement plan based on overwhelming government statistics.

Before we discuss the complexities and facts about using Social Security to its fullest extent as an integral, and for some a primary, component in one’s retirement plan, it is important to cut through the hyperbole. Getting down to the facts surrounding the political and financial reality of Social Security’s probability of remaining viable is important for those nearing or already in retirement.

Negative Press Gets Attention

Everywhere one turns, there are headlines stating that Social Security is doomed and that relying on it is foolhardy–looking deeper into its true viability at least for those now retired and for most of the baby boomers moving into retirement–it is likely to remain and continue pretty close to the way it was designed and it should remain viable.

There has been a constant bombardment of negative press for years about Social Security’s demise; to the point where many retirees have decided inadvertently by lack of attention and inaction, to ignore or overlook it as a reliable component of retirement. The truth is that Social Security, for the majority of retirees, is an integral part, if not the most substantial portion of their overall retirement income. Unfortunately as a result of all the negative press, too many retirees believe social security may not be around for long and have become complacent about how to best structure what may well be one of their largest cash flow assets.

Ignoring Social Security by taking it early or at full retirement age (FAR) without understanding the best ways to optimize, can be a huge mistake that can cost a married couple well over one hundred thousand dollars in lost retirement income based on today’s dollars and much more when we consider the future value of this benefit.

It is true that we are in trouble as a country, if we do not correct the excesses and abuses of government spending to get our fiscal house in order. Not only is this necessary to save Social Security but for every government service or program we rely on or they will all cease to exist, as we know them now. Is this a likely scenario? In the opinion of this author, no spelled “NO” however, do I see a rocky road ahead with some cutbacks? The answer is “YES,” in all capitals!

We are a nation that has overcome what would seem to be insurmountable obstacles, time and again, to become the envy of the world in terms of financial superiority, military might, and personal liberties. It is the combination of our constitution, free enterprise system, legislative process, and the sheer ingenuity of the American people that gives us the ability to conquer any problem and succeed. Like it or not Social Security has been woven into the fabric of our society. It is likely that answers to a balanced approach will be found that keep Social Security viable. We the people will get our fiscal house in order one way or another.

Here’s the 2016 CBO Report Discussed In Our Video

If current laws governing Social Security remain in effect, the OASI trust fund will be exhausted in 2030, CBO estimates. In 2031, therefore, benefits would need to be reduced by 31 percent from scheduled amounts if outlays were limited to revenues credited to the trust fund. After increasing for several years, the required reduction would abate as people in the baby-boom generation died: In 2060, CBO projects, payable benefits would need to be 29 percent lower than scheduled benefits. And because life expectancy is anticipated to continue to rise, by 2080, they would need to be 34 percent lower.

Under current law, the DI trust fund will be exhausted sooner—in fiscal year 2022, according to CBO’s projections. If the program’s outlays were limited thereafter to revenues credited to the trust fund and if the Social Security Administration reduced DI benefits accordingly, payments to beneficiaries in fiscal year 2023 would be 20 percent less than the amounts scheduled under current law, CBO projects. Moreover, because of the requirement to keep the trust fund in balance, the government would need to continue to reduce benefits: In 2040, payable DI benefits would be 26 percent less than scheduled benefits, and by 2080, they would be 30 percent less. Americans think the next president could have a profound impact on the economy, for better or worse, according to a new study.

The vast majority of Americans see the upcoming presidential election as the single greatest threat to the country’s economic well-being, according to a new report published Tuesday by Bankrate.

About 6 in 10 Democrats and 7 in 10 Republicans said “the outcome of the presidential election” would be the “biggest threat to the U.S. economy over the next six months” out of more than 1,000 respondents surveyed in Bankrate’s latest poll.

About 12 percent of all respondents said “terrorism” was their largest concern, while 9 percent cited “struggling overseas economies” and 8 percent worried over a “decline in the stock market.”

“Surprisingly, the outcome of the presidential election was the runaway choice as the biggest threat to the economy over the next 6 months among every age group, income group, ethnic group, political affiliation, and regardless of gender,” Bankrate said in a press release Tuesday. “Older millennials, those ages 26-35, and younger baby boomers, ages 52-61, were most likely to name this as the biggest threat economically.”

Bankrate also tracked Americans’ sense of financial security, the results of which help explain why so many respondents feel so antsy about the election. The company’s Financial Security Index, which surveys Americans’ feelings about personal debt, savings, net worth and job security, dropped in September to its lowest level in more than two years. With so many across the country on edge over their own finances, it’s not surprising to see anxiety over such a significant and contentious upcoming election.[…Read More at US News]

A Lump Sum Buyout or Keep Your Pension – Which is Best?

[continued]…retired – yet are now fearful that due to “unfunded pension liabilities”, they may not receive the benefits they worked so long to achieve and now feel forced to take an unfair lump sum buyout.

Pensions are **guaranteed nationally by the Pension Benefit Guaranty Corporation (PGBC) and they help advise employees impacted by lost or failing plans. It should be noted that most pensioners receive their full benefits even when they are administered by the PGBC. So, why the concern? The PGBC is currently running over a 60 billion dollar deficit due to the number of recent bankruptcies. Congress is expected to try and close the gap by increasing the premiums due to the PGBC, which are charged on a per participant basis; however, many suspect that increases in those premiums will just continue to increase the number of companies dropping pension plans and programs altogether.

So, what happens when a solvent company wants to drop their pension program? The company typically has two options; they can offload the liabilities of the pensions to an insurance carrier to fulfill the obligation or they can offer a lump sum payment that covers pensioner’s benefit.

Just because you are offered a buyout does not mean you should jump at the option solely because of the risk of the entire system. Most pension benefits are “richer” than what is typically available from an insurance company issuing a new annuity in the commercial market. Thus, when you are offered a buyout, you have to examine the whole package and ask yourself a number of questions, such as;

  • What are the benefits offered versus what is available commercially?
  • What is the financial status of my company’s pension fund and why are they offering a buyout?
  • Do I need additional benefits for my family or spouse not covered under my existing plan?
  • What happens if the PBGC takes over my benefit?
  • When do I need the money?
  • Would I rather have more flexibility and manage my own money with securities, or annuities, or both?
  • Do I want a benefit/lump sum that could be passed onto my heirs? (Especially if you have a short life expectancy due to health)

If you determine that accepting a buyout is the best move, you still have the option of purchasing a level or increasing  now or in the future from an insurance company. We believe that highly rated insurance companies offer a higher degree of safety and stability than most financial instruments offer due to the high level of assets and reserves they are required to maintain. Also, with annuities, you have a number of options available that allow for income **guarantees combined with the flexibility of still maintaining full control over the majority of your dollars at all times.

In summary, if you are offered a buyout, take the time to carefully consider your options so that you can make the best decision possible. It would be wise to consult an advisor with experience and expertise who can help you carefully balance all the possible pluses and minuses prior to taking a lump sum buyout.

How you decide to take this endangered asset may be crucial to a secure retirement.

Fretting about how to manage your pension is like complaining about the cost of winterizing your beach house. Lots of people would love to have your problem.

Only about 18% of private-industry workers have a defined-benefit pension. Less than one-fourth of Fortune 500 companies offered a defined-benefit plan to new employees at the end of 2013, down from 60% in 1998, according to Towers Watson, the human resources consulting firm. The number is much larger for public-sector workers; about 80% of them have a traditional pension.

If you’re eligible for a traditional pension, you’ll be faced with important decisions that could affect your financial security, and they’re usually irrevocable. That means when you retire, you’ll need to do more than turn in your security badge and wait for the monthly checks to roll in.

Backing away from defined benefits

The move away from traditional pensions reflects several trends. Employees are living longer, which increases the cost of providing a lifetime monthly payment. Low interest rates have reduced pension funds’ investment returns, requiring com­panies to put more money into their plans to avoid a shortfall. Government regulations designed to protect pension participants have increased the cost of offering and maintaining defined-benefit plans. Finally, companies used to view pensions as a way to attract and retain good employees. But these days, a benefit that rewards longevity is a lot less valuable because workers change jobs every 4.6 years, on average, according to the Bureau of Labor Statistics.

Even if you’re among the minority of private-sector workers covered by a pension, you’re not immune from efforts to reduce pension costs. AT&T, Boeing and IBM have joined other companies with big pension obligations in switching to a cash-balance plan. These hybrid plans combine features of a 401(k) and a traditional pension. Benefits from a traditional pension are typically based on a participant’s salary during the final years of employment, but with a cash-balance plan, benefits are accrued evenly over time. When a company converts, participants are usually entitled to the benefits they’ve earned to date under the traditional formula, with future benefits based on the cash-balance calculation. For longtime employees, the shift can result in a big cut in benefits.

Other companies have frozen pension benefits. The number of plans with frozen benefits rose from 10% in 2003 to 32% in 2011, according to Russell Research, a financial research firm based in East Rutherford, N.J. Many companies have cushioned a pension freeze by providing higher contributions to workers’ 401(k) plans. That could pay off for young workers who haven’t accrued much in the way of pension benefits, but a freeze can be costly for mid-career workers. Their future raises and years of service won’t be factored into their pension, and they’ll have less time to make up the difference by contributing to a 401(k), even if it comes with a generous employer match.

In the past, pension participants could count on the payouts they were promised once they started receiving benefits, but that’s changing, too. A new law allows multi-employer pension plans to cut benefits for current and retired workers. These plans typically provide coverage for union members who work for different companies, usually in the construction, manufacturing and trucking industries. Because of a decline in employment in those sectors, the plans have come under severe financial stress. In October, the Central States Pension Fund, a multi-employer plan that covers more than 400,000 participants, proposed cutting its benefits by an average of 22%. Some retirees will see their benefits cut by up to 60%.

A nice problem to have

Carin Hoch, 58, vice president of real estate for NuStar Energy in San Antonio, vividly recalls a meeting she and her husband, Ron, had about five years ago with their financial adviser to discuss financing a retirement home. After reviewing their salaries, retirement savings and other assets, the adviser turned to Ron and said, “She’s a keeper.” The reason: Hoch will retire with a traditional pension.

Hoch hasn’t decided whether she’ll take her pension as lifetime payouts or a lump sum when she retires. The Hochs have other sources of retirement income, including 401(k) plans, but having a pension in the mix has given them options they wouldn’t otherwise have. It has made it possible for Ron to retire at age 59 so that he can help care for Carin’s father, who is 93. It will allow Carin to retire in four to six years. It even helped them get a lower interest rate on the mortgage for their retirement home because it showed “financial stability.”

The couple plan to use the income from Carin’s pension and Social Security to pay for their living expenses. They’ll spend money from their 401(k) plans on travel and other discretionary items. Considering what can happen in the stock market, Carin says, having a pension “really gives us a comfort zone.”

Not only that, but retirees like the Hochs can invest money in their retirement accounts and other savings more aggressively, which offers the potential for higher returns. A monthly annuity payment “is like a bond portfolio,” says Charles Sachs, a certified financial planner in Miami. “You can buy riskier assets because you have this cushion of dollars coming in.”

Lump sum versus lifetime payout. If, like Hoch, you’re covered by a pension, this decision may be the most important one you’ll face when you retire. As employers look for ways to rid themselves of costly pension liabilities, they’re increasingly offering to pay departing employees a lump sum in lieu of a lifetime annuity payout. Figuring out which option is right for you will depend on a number of factors, ranging from the size of the lump sum to how long you expect to live.

For example; many hybrid style annuities are linked to the performance of the S&P 500 and when the S&P 500 was down over 38% in 2008, those indexed annuity holders were credited with a 0. Which would you have rather had, a loss in your $500,000 portfolio of $190,000 or simply zero gains and your $500,000 stays intact during that same time period? In 2008, you were most likely bragging about your zero – if you were that fortunate.

The next question when trying to determine if a hybrid or fixed index annuity might be right for you is what are you willing to give up in exchange for never having any losses due to market downturns? Would you accept a limitation on your growth potential? The answer for many retirees has been a resounding YES. The research shows that retirees who can avoid significant losses to their portfolio in the first 5 to 10 years of retirement have a great chance of never running out of money. The reason is simple math. For example, a couple with a $500,000 portfolio who can comfortably withdraw $20,000 out annually to meet their income need only needs a 4% annual average gain to maintain their principal balance and lifestyle without fear of running out of money. However, what happens if the market corrects and they lose 30% of their portfolio ($150,000) and they now have $350,000? Do they keep withdrawing the $20,000? Hoping and waiting for a market rebound – considering that they will need a market rebound of about 43% – if your portfolio has a loss, it takes an even greater return to overcome the loss to get you back to where you started.

Pros and Cons of Fixed Index Annuities

“Beauty is in the eye of the beholder”, so the saying goes. So it is that with an article of this nature, it depends on who is writing it and that persons perspective as no two people will share the same opinion. So let us nail our colors firmly to the mast, so to speak, and share with you that we promote Fixed Index Annuities (FIAs) to our clients and are firm believers in their place in any Retirement strategy.

Now that we have our ‘disclaimer’ out of the way, let’s turn to the subject at hand. We will not even attempt to provide a comprehensive list here of all the pros and cons (in no particular order) but will merely touch on what we believe to be the major points and, again, these may differ from another person’s view.

Pros of Fixed Index Annuities

  • The power of annual reset. What this means is that every year on the anniversary of the policy, any gains in the market (based on the strategy which you have chosen and an index such as the S&P 500) will be credited to your policy and then ‘locked in’. So if the market goes down in the next year, not only will your value not go down (you will stay level) but the gains made in the previous year that were locked in are yours as well. This can be compared to a ratchet on a jack for your car. As you move forward (up) you are protected from slipping backwards (down) by the ratchet (click here to learn more about annual reset).
  • No downside risk. Following on from the first bullet, it follows that whilst you share in a portion of market gains (and these are locked in every year) you do not share in market losses. If the market goes down in any year, your prior year ‘locked-in’ value will stay level. That is, it will not go down or up, but will remain at the prior year’s value.
  • Sharing in the market upside. What one has to remember with FIAs is that you are not invested directly into the market. As such, you do not get the full amount of any increase in the market, but share in the growth in any year. Your growth is limited by devices such as participation rates and caps so if the market goes up by 8% and you have a 100% Participation rate with a 5% cap, then you will get 5% growth in that year. Funds are not invested by the insurance company directly in the market, but they buy options in the market. If the market goes up then the insurance company exercises those options and pays you your percentage of the increase. If the market goes down then the insurance company essentially ‘burns’ the options and you get nothing.
  • The power of zero. Getting a return of zero in a down year sounds, at first, like a con but it is a very significant pro. Take the example of a market that goes down by 20% in year one. In year two, you will need it to go up by 25% just to get back to where you were. So the power of staying level in that down year suddenly looks very compelling compared to taking a ‘hit’ and having to climb your way back up to where you were before you can start to show gains in your principal again. Give Money to an Internet Annuity Advisor! Are You Crazy?

We don’t work with crazy people (okay, maybe a couple, LOL), but we do work with a lot of sincere folks who first met us; after doing some internet research and then turned over a sizeable portion of their life savings in return for some annuities!

So, is this crazy or wise? It is really decided by two primary issues: First; working with the most capable advisor when you are choosing and structuring annuities. Second; understanding that you don’t really give your money to any advisor local or national.  Your retirement dollars along with millions of other retirement dollars are housed with a financial custodian, such as a brokerage or insurance company, usually hundreds or even thousands of miles away.

We all want the best possible options; whether that be the best car, best house or best retirement annuities. Sometimes, we settle for “what they have” when making choices based upon local convenience. When it comes to your retirement, you should never “settle for what they have.”  As a result of the technology that exists today you can work with an annuity advisor without regard to distance one who understands your objectives and can help you identify the best possible options for a safer and more comfortable retirement. Designing a portfolio for retirement should mean a transition from an accumulation advisor to a retirement income advisor. Just like you would not let your local general practitioner perform open-heart surgery on you – you also should consider consulting with a specialist when the challenge of retirement is upon you.

Technology now makes it possible to work face to face with the best retirement and annuity advisors having any distance reduced to just a couple of clicks .  This may seem like a radical idea to a few; but for many, it has been nothing more than best practices. Once folks grasp the concept of a financial custodian as the actual caretaker of their money it then becomes much more important to locate a true expert who specializes in annuities so that their initial plan is done absolutely right the first time (with no do-overs!).

According to Investopedia the definition of a “Custodian” is:

A financial institution that holds customers’ securities for safekeeping so as to minimize the risk of their theft or loss. A custodian holds securities and other assets in electronic or physical form. Since they are responsible for the safety of assets and securities that may be worth hundreds of millions or even billions of dollars, custodians generally tend to be large and reputable firms.

So who do you want holding your assets, the advisor or the custodian? If you said the advisor — We cannot help you.

Lastly, who do you want helping you chose the optimal outcome for a safer, more secure and comfortable retirement? The local generalist or an an advisor that specializes in annuities?

Dick: Eric, are folks crazy to go out on the Internet and actually hand their money to an annuity specialist?

Eric: They must be crazy for handing it through… for shoving it through the disk or drive. That’s the misnomer; people say I got this chunk of cash; you want me to give it to somebody?

Dick: and folks feel like they’re doing something unusual or something that’s crazy; but when you really start to analyze it in terms of where that money goes and how that money is used effectively for their purposes, it always goes to some other place. It goes to a custodian – a third party. The advantage to working with someone on the Internet that is a true specialist is exactly that.

Eric: You can work with the best versus just working with somebody that’s around the corner because they’re there and I think that’s the challenge most people have to overcome. The reason this topic came up is people often calls us; we’ve referred to an advisor to them; why did you not refer the local guy?

Dick: Well, we love to.

Eric: First of all…

Dick: We’ve tried that.

Eric: We would rather refer the best guy and I’ll tell you what, in our practice we redefine local. Local is not just in our neighborhood; local is fifty states.

Dick: Yes, because local is as quick as a click away.

Eric: That’s right.

Dick: We can talk to an advisor; I can talk to an advisor in Texas; Allen or Rob. I can talk to them faster than I can get you Eric.

Eric: That’s right. A lot of times we can say “hey, Paul…” and Paul is five dials away and me, I’m just stuck behind the door at the back.

Dick: Eric! But that is the truth. And what we got to come back to folks is that technology today has changed everything. It’s all leveled the playing field. You no longer would consider looking around for someone to do an organ transplant locally or you know a serious heart operation or you name it. When it comes to medical elective surgeries, you’ll shop. You get on the internet. You do your research and you jump on the airplane a go where it’s best, and next to…

Eric: Well I was going to say how is retirement planning starting now? Typically with you setting up a 401K or retirement planner or your employer, it’s not like those dollars are just sitting on your bosses top drawer You’re literally setting up those accounts. Most often, they’re configured and then you’re in-charge in making the changes; you’re logging into TD Ameritrade or fidelity or TRowe Price; and you’re manipulating those accounts. Those dollars are not sitting right there; you’re working with a place that’s giving the tools to be more efficient, more affective. The planning tools are there; everything’s online so you have immediate access.

Dick: Right.

Eric: The same as…

Dick: Well, there’s been this consolidation in the annuity industry which is very similar in a sense that everything is coming down to the expert; down to the specialist; down to that aggregator or the person who has the greatest access and availability; and works with more folks and sees more things. And their specialization, their abilities continue to grow and increase; and the local person unfortunately doesn’t have that same advantage.

Eric: Right and we’ve seen many advisory and we always call them accumulation specialists that have done a great job helping you build up your savings to a certain stage. Now it’s time for retirement, well you’re accumulation specialist may not be the same guy that’s going to help you with retirement.

Dick: It takes whole different skill set. And I come back to this whole thing about the healthcare. When it comes down to choosing a specialist, I look at financial situations in people’s lives is being on par, it’s somewhere up there with those health care decision. This is going to be your entire retirement and if you don’t work with somebody who really knows how to get it right in the first place, a having that local guy is not necessarily going to be the best answer.

Eric: Yes and I guess I had never thought about it being heart surgery probably don’t get to do too many do over. They take the one out…

Dick: There’s only one shot.

Eric: Retirements much the same way. You want to compare the best way the first time. So working with somebody the best people possible should be first and foremost in your retirement planning mindset than necessarily working with the guy around the corner.

Dick: Right. And Eric when it comes to referrals, we do work with some folks from our website and we have our local practice but when it comes to referrals we’ve had to basically do the same thing. We’ve had to choose the best of the best!

Everyone who hears about a new hybrid style annuity is pitched on the the “sizzle”. I’m sure you have seen the advertisements – 5%, 6% or even 8% **guaranteed. Call today! Unfortunately, the limitations are not explained in most advertisements. So, there are many misconceptions about income riders and how they work.

Income riders are great options for creating a predictable retirement income in the future by using their roll-up **guarantees for lifetime income provisions.  They allow annuity owners the flexibility of creating lifetime income without having to lose cash value access by handing their savings over to the insurance company for income.

Annuity income riders are truly beneficial options when used in suitable ways, but they are not without certain trade-offs.

When Are Living Benefits Riders Right?

To truly determine if a living benefit rider is best for a retirement plan, it is important to understand exactly what one’s objectives are. For example, certain questions should be answered, such as:

  • Does the annuity income stream need to start soon or at some future date?
  • How much income will be needed?
  • Is it important to leave money to heirs?
  • Is long-term care spend-down a concern?
  • How much control should be maintained over the money?
  • Is outliving income a concern?

Once the answers to these questions about a retiree’s specific situation are determined, there is more information that must be gathered about the income rider being considered.

Some of the important rider questions are:

What is the roll-up rate? Many annuity income benefit riders offer a **guaranteed rate of growth, or roll-up, or minimum floor of between 5 to 10 percent. This roll-up rate is the **guaranteed annual rate at which the income base will grow. Therefore, if an annuity with a contribution amount of $100,000 plus a bonus offers a ten-year income rider with an 8 percent annual compounding roll-up, then the income base could be $215,892 at the end of ten years. Then, at the end of the ten years, the income stream from the annuity would be based on an annual percentage income payout of the income base determined by the annuitant’s or joint payee’s age (using the youngest age for joint to determine the payout percentage) at the time that the payout phase began.

Is the interest being credited compound or simple? When comparing different types of annuity income riders, it is important to truly understand the type of interest being credited. For example, a 10 percent roll-up rate is typically going to be based on simple interest, and 10 percent simple interest is the same as 7.2 percent compounded for ten years.  After ten years the compounded rate grows much faster and larger.

Due to the popularity of these annuities, they are frequently highlighted in the media – for both their positives and mostly negatives, for the way in which they are abused. Variable annuities have become a part of the retirement and investment plans of many Americans. What Is a Variable Annuity?

A variable annuity# is a contract between you and an insurance company, under which the insurer agrees to make periodic payments to you, beginning either immediately or at some future date. You purchase a variable annuity# contract by making either a single purchase payment or a series of purchase payments.

A variable annuity# offers a range of investment options. The value of your investment as a variable annuity# owner will vary depending on the performance of the investment options you choose. The investment options for a variable annuity# are typically mutual fund^s that invest in stocks, bonds, money market instruments, or some combination of the three.

Although variable annuities# are typically invested in mutual fund^s, variable annuities# differ from mutual fund^s in several important ways:

First, variable annuities# let you receive periodic payments for the rest of your life (or the life of your spouse or any other person you designate). This feature offers protection against the possibility that, after you retire, you will outlive your assets.

Second, variable annuities# have a death benefit. If you die before the insurer has started making payments to you, your beneficiary is **guaranteed to receive a specified amount – typically at least the amount of your purchase payments. Your beneficiary will get a benefit from this feature if, at the time of your death, your account value is less than the **guaranteed amount.

Third, variable annuities# are tax-deferred. That means you pay no taxes on the income and investment gains from your annuity until you withdraw your money. You may also transfer your money from one investment option to another within a variable annuity# without paying tax at the time of the transfer. When you take your money out of a variable annuity#, however, you will be taxed on the earnings at ordinary income tax rates rather than lower capital gains rates.
